I am looking to include my logo as a favicon.ico when people bookmark my site. I have been told that it needs to be included in the root directory in order for it to work.
Could you tell me where this would be - (Essentially, I am not sure of all the ezimerchant files which is the root once it is FTP'd across).

you would need to manually ftp the file (favicon.ico) to the www root of your server using something like ws_ftp or mapping an ftp drive to your webspace using windows - your ISP / webhost should assist you in getting this far.
The www root folder may be called www or public_html or similar
within this you should find all your category and product pages etc.

You could also place a favicon.ico file into the buildxxxx folder (where xxxx is your registration number)
The next time ezimerchant pro uploads your site the icon file will go up with it.

Just dropping favicon.ico into the root directory doesn't seem to deliver. Most sites these days seem to have favicon.ico called by an html link in the header html, so that it applies across the board to all webpages on a site - eg:
<link rel="Shortcut Icon" href="http://www.ezimerchant.com.au/favicon.ico"></link>
Could this be included in ezimerchant back-end, like the 'insert merchant logo' field, so that all ezimerchant users could get this happening easily?

This is really not required.
Even if you add this code to the page, browsers like Internet Explorer are very unreliable in displaying the favicon.
I dont know why, but they are just buggy.
Infact, Internet Explorer often displays the wrong favicon for links in my favourites.
For example, The Westpac Bank favicon on another favourite link.
